Definitions and Terms

Cointegration: This refers to a statistical relationship between two time series or stock prices that are correlated and move together over the long term, even if they diverge from each other in the short run. For example, prices of gold and silver tend to move in tandem over long periods even when they differ in day-to-day movements.

Correlation is a statistical measure that indicates the extent to which two variables or time series move in relation to each other. Essentially, it captures whether and how strongly pairs of variables are related.


So in essence, correlation captures the linear relationship between two continuous variables, with the correlation coefficient indicating the strength. Cointegrated series have long term correlation, which drives trading strategies betting on eventual reversion to equilibrium.

Run dynamics: This refers to the short-term fluctuations or movements in a time series - for stock prices this would mean the daily or weekly ups and downs. Prices can deviate from each other in the short run even if cointegrated in the long run.

Long-term equilibrium: This is the equilibrium or balanced relationship between two cointegrated series that exists over long periods of time, despite short term divergences. So gold and silver prices have a long-run balance, though the equilibrium value can change over time.

Stationary: A stationary time series fluctuates around a constant mean and variance over time. It tends to revert to its mean after any fluctuations, not showing a trending behavior. For cointegrated series, though prices themselves may be non-stationary, the difference between them tends to be stationary over long periods.
